What Is Compound Interest?
Compound interest is a type of interest that is calculated not only on the initial amount of money invested or borrowed, but also on the accumulated interest from previous periods. In other words, it is interest on interest.
For example, suppose you invest $1,000 in a savings account that pays 5% interest per year, compounded annually. At the end of the first year, you would earn $50 in interest, bringing your total to $1,050. In the second year, you would earn 5% interest not only on your initial investment of $1,000, but also on the $50 of interest earned in the first year. This means you would earn $52.50 in interest in the second year, bringing your total to $1,102.50.
As you can see, compound interest allows your money to grow at an accelerating rate over time. The more frequently the interest is compounded, the faster your money will grow. For instance, if the interest in the example above was compounded quarterly instead of annually, you would earn more interest each year and your total at the end of the second year would be $1,105.14 instead of $1,102.50.
Compound interest can work in your favor when investing or saving money, but it can also work against you when borrowing money. For example, if you borrow $1,000 at 5% interest compounded annually, at the end of the first year you would owe $1,050, and at the end of the second year you would owe $1,102.50, which includes the interest from the first year.
