during the act “breath” the formless man does not chase the actor, he just reaches out his hand and this happens right after we hear lily cries.
act 4 is about lily, her trauma, her abuse
several thoughts in my mind…… the formless man is a james’ thing….. but….
i wish they could tell us more, lof2 still has a lot of unsolved mysteries

James actually has a dissociative identity disorder, no paranormal activities was involved. Like In Psycho (the game has a lot of references to the movie). He idolized Lilly and hating himself. After her death, he could’t accept it, and he become Lilly himself. The Rat Woman is just a picture he saw when he was a kid, it probably scared him a lot, so she appeared in his imagination.

This is an interesting theory for sure! However given the fact that the notes in Act 5 literally mention that the Actor is physically changing (’I’m shedding skin’) and the like, it seems pretty clear there is more at work here. There are a large amount of movie references in the game, some of which are unsure if they’re included for the themes or just as a nod to the film in general.
Especially given the special/occult items you can find in a New Game+ mode, which imply almost Lovecraftian elements happening. There are occult references in the game files for the first as well, but were never used (and not contradicted either, just not included).
The Rat Queen may just appear in a dream at the beginning, but shows up later in physical form, talking to the Actor if they cannot decide who they are in the Formless Ending. Perhaps this is a vision of the Actor’s delusion and madness, but since she is referenced a number of times, including in the occult items (the eyeball tree), I would wager she is somewhat of an eldritch being that takes an interest in artists. Don’t forget that James as a child was seemingly talking with rats after losing Lily, a sequence seen in Act 4. Sure, grief can take many forms, but the implication of literally venturing into the void to take on his sister’s soul is clear. Act 5 has Lily even say that when James called out into the void for her, something else answered. It's all references to taking in her soul and encountering something beyond this world.
If James was merely having a crisis of identity, the fact we could literally be either sibling in the endings doesn’t agree with that (you could argue James tried to have surgery to be like her, but pretty sure you can’t alter your voice to that degree).
As much as I love this interpretation, the occult references in LoF2 are pretty overt, and not just in the story proper, but the special items themselves (and the note that comes with it, saying there are otherworldly beings out there). Bloober wouldn’t place such emphasis on them if the story really wasn’t about the supernatural.

So Much Fire in the Layers of Fear Series.
The Wife is injured by fire. Popiel the dog is killed by fire. The Painter has the potential to commit suicide by fire in one ending. The Daughter can either die by fire or set the house on fire in two of Inheritance’s endings.
The ship that Lily and James were on caught on fire and sank. The Cyclops that represents their father burns the maze in search of you. Lily refers to the Flame, a fire within her that burns with talent. A fire that she says even her brother has.
In Layers of Fear 1, fire is a source of destruction. In 2, it is also destructive, but gains a positive trait: Creation. It can burn a flame within, a passion and talent to create what others cannot see. Lily has it, something so strong that cannot be tamed and manipulated. It burns away the trauma and bad memories, focuses on the prize before her. The character.
